What is a practical example of CFD trading?
Say that you want to trade with oil and specially Brent Oil. Instead of purchasing the physical oil you can use a CFD which you can purchase at a CFD-broker like AvaTrade. You think that the price of Brent Oil will go up because of market conditions or a specific news event. Therefore, you want to purchase a ‘long’ CFD or named differently, a ‘buy’ CFD at the current market price of 73.21 USD a barrel. You have 300 USD of capital you want to use for the trade and this is available in your CFD trading account.
Now here is where the leverage in CFD trade becomes important. If you were to invest in physical oil your 300 USD will only buy you roughly 4.15 barrels but with a CFD you can use the leverage the CFD broker provides you to buy more oil at a lesser ‘margin’. Since the CFD broker is offering a leverage level of 1:10 (or 10 times your capital) you can now buy 300 USD x 10 or 3000 USD worth of oil. This will give you access to a trade of roughly 41 barrels in your trade rather than 4.1 barrels if you bought physical oil.
The market moves in your direction (or in other words, the markets goes up like you thought it would) and the price Brent Oil goes up to 74.72 USD per barrel 2 hours after you place the trade. Since you bought 41 barrels using the leverage, your profit if you decide to close the trade would be 61.91 USD (74.72 – 73.21 x 41) this after only 2 hours. This oil trade using a CFD would give you roughly 10 times more profit then if you traded with physical oil. When you closed the trade, the CFD broker places your profit in your trading account and you can either use it make a new trade or withdraw the profit to your online wallet or bank account.
